The Blue Gem is an item you'll only find in New Game+, as it's unlocked as part of a second playthrough and is required to get the UFO Ending. When you reach East South Vale, just after the first enemy encounter, go to Big Jays on Neely Street. The second shop along, heading north, is a jeweller store. It's next to the police car. Smash the display window on the left-hand side and you'll be able to take the Blue Gem out of an open briefcase. Now, to learn where we need to use it, head for Groovy Music on the other side of the street.

In here, on the couch on the right-hand side in between the two display cases, is a new note you can read. It says:

Alien device found in local STORE!
Bizarre findings on ROOF of local building!
Prehistoric creature spotted in local LAKE!
Paranormal activity in local HOTEL!
You gotta see it, to believe it!!!

This note hints at where we need to use the Blue Gem. Essentially, we now need to take it to the rooftop of a building in East South Vale, to Toluca Lake, and finally the Lakeview Hotel. When you reach the places detailed below, head into your inventory and find the Blue Gem in your Key Items. You can press Square to use the item and it should glow brightly.

Roof - Saul Street Apartments in East South Vale

You should be familiar with this building after solving the Jukebox Puzzle in Neely's Bar as part of your first playthrough. When you get to the rooftop after finding the Jukebox Button in the hole, you should hear some strange sounds once outside. Pull the Blue Gem out of your inventory and it should shine brightly as the sound of a UFO plays.

Lake - Rosewater Park in West South Vale

When you meet Maria for the first time in Rosewater Park, return to the pier and look for the eyeball sign. The same strange sounds you heard on the rooftop of Saul Street Apartments should start playing again, at which point you can bring out the Blue Gem again to see it shine and register the location.
